Looming Recession?


A recession is the Democrats’ wet dream. They know that an economic swoon would help their chances in the presidential election next year. So what might cause a recession? Certainly the U.S.-China trade war could be a significant factor. In fact, it is clear now that the Chinese now are not going to agree to what day of the week it is until after November, 2020 ... hoping that Trump will be bounced and a squishy Democrat will be then sitting across the negotiating table. Trump clearly knows this and is reducing expectations.

Another possibility is the trade deal with Mexico and Canada ... not as big as China, but still important. Nancy Pelosi is sitting on the USMCA like it is a hard-boiled egg. She will not give Trump a win this close to the next election even if it damages our country. How patriotic!

And, of course, the Fed has a potentially huge roll in how well our economy does. It really screwed the pooch last December when it continued raising interest rates when much of the rest of the developed world had negative rates to stimulate their economies. There then was over a three percentage point differential in rates which strengthen the dollar and hurt exports. Trump’s jawboning has caused Powell to reverse himself and start to lower rates once again ... and to halt quantitative tightening (reducing the money supply). Is the Fed doing too little, too late?

And I am sure that there are other schemes being concocted inside the DNC to shoot our economy in the head ... or at least in the leg. Even though many of the poobahs on Wall Street are liberals, they still like money better ... and there have been times where a falling stock market led the economy down. So if they can nudge the economy down by shorting the stock market, they might just do it. However, they also need to worry about a low-probability whiplash caused by a breakthrough in the trade war. There is a limit to this type of economic manipulation.

We’re all in for an exciting 15-month roller coaster ride. Stay buckled in!

Fed Mandates


Our  Federal Reserve Chairman Powell testified today at Congress ... and, as often is the case, the mandate of the Fed was mouthed again ... as it often is. It was not questioned. It was just mouthed. I find it interesting that no Congressperson questioned this mandate.

The Fed’s mandate, as previously set by Congress is just two fold: Full Employment (now specified as a 4% unemployment rate) ... and Low Inflation (now specified as a 2% inflation rate). And, interestingly, both these objectives are now being surpassed ... by quite a bit. Inflation is now running at 1.6% and our unemployment rate is at 3.7%. Wow! The Fed has surpassed both their mandates!

Had I been questioning Powell today, I would have asked him if it is not time for Congress to rethink these mandates and, possibly, update or add to them. I have broached this topic before and have some suggestions for some updates for the Fed’s mandates:

- Economic Growth — certainly the Fed assumed this temporary mandate during Obama’s administration with its Quantitative Easing strategy — the huge expansion of its balance sheet by almost four trillion dollars. Basically, this meant the Fed bought huge amounts of government  and mortgage debt ... pumping lots of money into the economy to drive up the prices of assets ... like stocks, bonds and housing ... and thus hold the economy’s head above water.

- Fair Trade — President Trump is in the midst of a trade war with China and other countries to bring down serious balance of payments problems. And trade wars often involve the price of the dollar at those countries with whom we are negotiating new trading policies. A strong dollar can easily negate the impact of any corrective tariffs imposed upon trading foes.

- Monetary Flows — There are such large disparities now between interest rates in the US and elsewhere (as much as 3 percentage points) that this disparity creates huge carry trade imbalances. Yes, right now this may help America finance our deficits ... but this might not always be the case. (Could this same flow be accomplished with a smaller differential?) Therefore, it would seem to this observer that our Fed should keep a wary eye on the difference between world-wide interest rates in setting our own rate ... in order to manage international money flows.

Therefore, rather than just the current mandates, I would suggest adding at least the above three objectives to the Fed's portfolio ... particularly during times when its existing two are being easily met ... like now.

Fed by the Fed


“Don’t fight the Fed.” — Old Wall Street advice

The Federal Reserve Bank can have a key role in elections. When the Fed raises interest rates it slows down the economy and a slowing economy can have an adverse effect at the polls for the incumbent. George H.W. Bush blamed the Fed under Alan Greenspan for costing him his re-election in1992.

And Donald Trump is well aware of this correlation ... and so has been challenging the Fed chairman he appointed, Jerome Powell, to help him out in next year’s election. For the last nine months Trump has been cajoling Powell to stop raising rates and start cutting them. This pressure has had some effect. Last December the Fed was expected to raise rates for the six straight time under Trump ... causing the December stock market swoon. At that time the interest rate futures market was also expecting at least three Fed rate increases in 2019.

When Powell indicated in late December that these assumptions were wrong, the market had a dramatic turn-around and has been on a tear ever since. During this short period, the 10-year government bond has dropped almost 1.5 percentage points to near 2%. This is quite a dramatic move and has caused one other major event ...

China has been playing the rope-a-dope on tariffs expecting that the previous high rates combined with the economic impact of its tariff war with the U.S. would undermine Trump’s 2020 chances. However, recent events suggest Xi is rethinking this tactic. Trump and Xi agreed today that they would indeed meet at the G-20 summit in July to further their tariff discussions. This, to me, suggests that Beijing now believes that Trump is here to stay for 5 1/2 more years ... and that they better cut a deal while they can. Many companies are relocating their manufacturing out of China and, despite what its phony statistics say, it economy may actually be contracting. If so, Trump has them, with Powell’s help, by the short hairs ... and I think he now knows it.

This change in tariff-agreement expectations is enhanced by China’s partial capitulation toward the Hong Kong demonstrations and Xi’s upcoming visit to North Korea ... where I expect he will pressure Kim to cut a nuke deal with Trump.

I know it is dangerous to celebrate too early ... but I am getting out my pom-poms. If China and North Korea soon come around toTrmp’s way, I will be even more sure of Trump’s re-election.
